But,asyouwillsee,itsvalueliesinitsabilitytoprovideyouanewandusefulwayofthinkingabouttheworldinwhichyoulive.

IsaacNewton,thefamousseventeenth-centuryscientistandmathematician, allegedly became intrigued onedaywhenhesawanapplefallfromanappletree.ThisobservationmotivatedNewtontodevelopatheoryofgravitythatappliesnotonlytoanapplefallingtotheearthbuttoanytwoobjectsintheuniverse.SubsequenttestingofNewton’stheoryhasshownthatitworkswellinmanycircumstances(although,asEinsteinwouldlateremphasize,notinallcircumstances).BecauseNewton’stheoryhasbeensosuccessfulatexplainingobservation,itisstilltaughttodayinundergraduatephysicscoursesaroundtheworld.

Thisinterplaybetweentheoryandobservationalsooccursinthefieldofeconomics.Aneconomistmightliveinacountryexperiencingrapidincreasesinpricesandbemovedbythisobservationtodevelopatheoryofinflation.Thetheorymightassertthathighinflationariseswhenthegovernmentprintstoomuchmoney.(Asyoumayrecall,thiswasoneoftheTenPrinciplesofEconomicsinChapter1.)Totestthistheory,theeconomistcouldcollectandanalyzedataonpricesandmoneyfrommanydifferentcountries.Ifgrowthinthequantityofmoneywerenotatallrelatedtotherateatwhichpricesarerising,theeconomistwouldstarttodoubtthevalidityofhistheoryofinflation.Ifmoneygrowthandinflationwerestronglycorrelatedininternationaldata,asinfacttheyare,theeconomistwouldbecomemoreconfidentinhistheory.

Experimentsareoftendifficultineconomics.Physicistsstudyinggravitycandropmanyobjectsintheirlaboratoriestogeneratedatatotesttheirtheories.Bycontrast,economistsstudyinginflationarenotallowedtomanipulateanation’smonetarypolicysimplytogenerateusefuldata.Economists,likeastronomersandevolutionarybiologists,usuallyhavetomakedowithwhateverdatatheworldhappenstogivethem.

Ifyouaskaphysicisthowlongitwouldtakeforamarbletofallfromthetopofaten-storybuilding,shewillanswerthequestionbyassumingthatthemarblefallsinavacuum.Ofcourse,thisassumptionisfalse.Infact,thebuildingissurroundedbyair,whichexertsfrictiononthe fallingmarbleandslowsitdown.Yetthephysicistwillcorrectlypointoutthatfrictiononthemarbleissosmallthatitseffectisnegligible.Assumingthemarblefallsinavacuumgreatlysimplifiestheproblemwithoutsubstantiallyaffectingtheanswer.

Assumptionscanmaketheworldeasiertounderstand.Tostudytheeffectsofinternationaltrade,forexample,wemayassumethattheworldconsistsofonlytwocountriesandthateachcountryproducesonlytwogoods.Ofcourse,therealworldconsistsofdozensofcountries,eachofwhichproducesthousandsofdifferenttypesofgoods.Butbyassumingtwocountriesandtwogoods,wecanfocusourthinking.Onceweunderstandinternationaltradeinanimaginaryworldwithtwocountriesandtwogoods,weareinabetterpositiontounderstandinternationaltradeinthemorecomplexworldinwhichwelive.

Frictionexertsagreaterforceonabeachballthanonamarble.Theassumptionthatgravityworksinavacuumisreasonableforstudyingafallingmarblebutnotforstudyingafallingbeachball.

Similarly,economistsusedifferentassumptionstoanswerdifferentquestions.Supposethatwewanttostudywhathappenstotheeconomywhenthegovernmentchangesthenumberofdollarsincirculation.Animportantpieceofthisanalysis,itturnsout,ishowpricesrespond.Manypricesintheeconomychangeinfrequently;the newsstand pricesofmagazines,forinstance,arechangedonlyeveryfewyears.Knowingthisfactmayleadustomakedifferentassumptionswhenstudyingtheeffectsofthepolicychangeoverdifferenttimehorizons.Forstudyingtheshort-runeffectsofthepolicy,wemayassumethatpricesdonotchangemuch.Wemayevenmaketheextremeand artificial assumptionthatallpricesarecompletelyfixed.Forstudyingthelong-runeffectsofthepolicy,however,wemayassumethatallpricesarecompletelyflexible.Justasaphysicistusesdifferentassumptionswhenstudyingfallingmarblesandfallingbeachballs,economistsusedifferentassumptionswhenstudyingtheshort-runandlong-runeffectsofachangeinthequantityofmoney.
